I also think it is important to point out "Appends the specified tag and value when any resource which is missing this tag is created or updated. Does not modify the tags of resources created before this policy was applied until those resources are changed. Does not apply to resource groups."

The given answer is correct. Append tag policy can be done for resource groups too and the policy tags will be applied only when resource group is created or updated. The question says the append tag has no exclusions meaning resource group would also have the tag, had it been created after the policy.

So the answer is correct yet the explanation, while correct at face value, is not the reason why RG1 only has Tag 1 applied. Here is the explanation from Azure when actually creating a policy: "By default, this assignment will only take effect on newly created resources. Existing resources can be updated via a remediation task after the policy is assigned." Tags aren't inherited but policies apply to everything downstream from the group it was applied to, minus any exceptions.

The answer is correct. For resource group, it's created as first step and the policy is created as 'append' which means the tags in policy will append to the resources as extra, not replace any previouse tags. Therefore, it's clear now. RG1 has one group of tag: tag1 and value1. Storage has two groups of tag: tag3, value3 and tag2, value2 appending from policy.
