A next-hop self is typically used for iBGP neighbors. When external BGP routes are learned they are automatically re-advertised to iBGP neighbors with the original next-hop (of the eBGP neighbor). The next-hop self policy will set the next-hop to the loopback interface (which is typically used for iBGP peerings).
