1. The labels are ordered for evaluation, according to their position that you specify in the policy: The label positioned first has the lowest position (least sensitive) and the label positioned last has the highest position (most sensitive).
2. The most sensitive label is applied.
3. The last sublabel is applied.

Box 2: No Label -
Automatic classification applies to Word, Excel, and PowerPoint when documents are saved, and apply to Outlook when emails are sent. Automatic classification does not apply to Microsoft Notepad.

Correct answers are given. "The labels are ordered for evaluation, according to their position that you specify in the policy: The label positioned first has the lowest position (least sensitive) and the label positioned last has the highest position (most sensitive)" and "The most sensitive label is applied." They are not talking about the position of Black and White but the position of the labels in the first table given. Since the first table has the label2 on the bottom, it will have the higher priority than that label1 according to the Microsoft documentation.

I vote for smruk12's answer. He/she just needs to add this point that HCL brought up. It was driving me crazy as I didn't understand why Box 2 was "no label" until I read HCL's answer. Q2. "No Label" is correct - As we are talking about classification, Notepad .txt formats is not supported. Refer to https://docs.microsoft.com/en-us/azure/information-protection/rms-client/clientv2-admin-guide-file-types#file-types-supported-for-classification-only The format .txt would be supported in a scenario where classification and protection is required.

In this list, the order of the labels is important because it reflects their priority. You want your most restrictive sensitivity label, such as Highly Confidential, to appear at the bottom of the list, and your least restrictive sensitivity label, such as Public, to appear at the top. You can apply just one sensitivity label to an item such as a document, email, or container. If you set an option that requires your users to provide a justification for changing a label to a lower classification, the order of this list identifies the lower classifications. However, this option does not apply to sublabels. The ordering of sublabels is used with automatic labeling, though. When you configure labels to be applied automatically or as a recommendation, multiple matches can result for more than one label. To determine the label to apply or recommend, the label ordering is used: The last sensitive label is selected, and then if applicable, the last sublabel.

Label 2 No Label Scoped policies, just like labels, are ordered in the Azure portal. If a user is configured for multiple scopes, an effective policy is computed for that user before it is downloaded. According to the order of the policies, the last policy setting is applied. The labels that the user sees are from the global policy and any additional labels from scoped policies that the user belongs to.

The labels are in two different policies. So all policies were applied in order. Thus, Label 1 and Label 2 were both applied. From AIP blade in Azure Portal: "Policies can be scoped to specific users and groups. Users belonging to multiple scopes will get all labels applied to them in the policy order configured here."

Answer seems correct. Q1. "Label 2 only" is correct as only Policy 2 is applied with Label 2. This is the best explanation with enough evidence. The solution here depends on the order of the policies not by the order of labels because each policy has only one label.

I feel the second answer is "not labled" - for the reason that the text is written in a notepad, but not in a word document or email. Azure Identity Protection doesn't apply to notepad.

Just a comment.....autolabeling not applies to any apart from Word, Excel, Powerpoint. But you can label with the AIP UL client from the Explorer txt, pdf, jpf, and more types of files.
