Unlike manual labeling or auto-labeling with Office apps, PDF attachments as well as Office attachments are also scanned for the conditions you specify in your auto-labeling policy. When there is a match, the email is labeled but not the attachment. https://docs.microsoft.com/en-us/microsoft-365/compliance/apply-sensitivity-label-automatically?view=o365-worldwide

So auto-labeling scans Word, Excel, Powerpoint, PDF attachments, not XML files. If an IP address is found, the e-mail gets labeled. "Enforce protection settings such as encryption or watermarks on labeled content. For example, your users can apply a Confidential label to a document or email, and that label can encrypt the content and apply a Confidential watermark." https://www.syskit.com/blog/office-365-sensitivity-labels/

When there is a match in the attachment (the docx file), the email is labeled but not the attachment.

If the labels you want to use for auto-labeling are configured to use visual markings (headers, footers, watermarks), note that these aren't applied to documents.

Pretty sure this should be N N N because the auto-labeling policy is only applied to Exchange, and the email does not contain any IP addresses. Someone correct me if I'm wrong?

This is a single email and not 3 different emails. Therefore the answer is correct
