B is correct and I am 100% sure. Modifying the the current Label Policy of label 1, adding the sublabel together with the parent label. Save it. Less task as you do not have to delete the policy. D can be done with more tasks, deleting policy publishing sublabel adding the parent label.

From the link: "Don't choose a parent label as the default label, or configure a parent label to be automatically applied (or recommended). If you do, the parent label can't be applied." Therefore, we need to publish the sublabel.

also, you can't publish the sublabel without its parent label. So deleting the existing label policy will be of no use. Edit the existing policy, add sub-label and apply that sub-label as default would be a solution.

Answer is correct. You modify the existing label policy for your parent label, add sub-label to the policy and then in the wizard you select sub-label to be the default label for the applied scope.
