The type needs to be Microsoft 365. The key here is the wording of "assign Sensitivity1 to Group1" instead of using a label policy for the group. Many of these test questions appear to not be written carefully, so it is easy to miss in this case.

Proposed answer is correct: statement says you need to apply Label1 to Group1. Labels can be applied to M365 groups only

I think on "Type" this is multi answer question. So Distribution, Mail-enabled security and Microsoft 365 can be assigned a Label Policy. Basically all groups that are email enabled. Groups need to have an email address. Not possible for Security only group.
