I'd probably go with B. The question doesn't say that the work the team is busy doing as part of the iteration contradicts the new market requirements. Therefore, they should carry on while the change needs to be discussed with the customer.

if it is 'not meeting the market requirement' which means the business objective is obsoleted. The iteration should be cancelled and discuss with product owner to work on the user stories which have business values

he PM has no authority to cancel iteration all by himself. That will have to be done in collaboration with the product owner and will have to go through the change control board (CCB). So the best option is for the PM to continue with the iteration and hold discussion with the PO for possible changes.
